 Defense Secretary Donald Rumsfeld humorously described the strange “known-unknown” event matrix 20 years ago, and it’s a good reminder for all investors that the best defense against unpredictable markets is diversification. Financial markets seem on edge this year, and equity markets are reaching all-time highs while sharp downturns periodically display the large underlying volatility lurking beneath the surface. Commodities are a critically important diversification tool for allocators due to three core characteristics:  1) positive long term real returns of approximately 5% over the risk-free interest rate, 2) low correlation to equity and bond returns, and 3) high correlation to inflation. Uncertain events create market stress which tend to be negative for financial assets like stocks and bonds, while geopolitical shocks to supply and demand often create shortages leading to higher commodity prices.
